Commentary 31/05/2018

A massive shock rocked government bonds in May due to the tragicomedy in Italian politics. The slowdown by leading indicators for the European economy plus the extreme volatility of Italian policy and debt led to a fall of 11 bps and 22 bps on 10-year bonds in the United States and Germany, respectively. However, the largest movements occurred in Italian debt, where the BTP-Bund spread, for example, widened from 170 bps to a peak (at 300 bps) not reached since 2013, on fears of an Italexit. In addition, there has been renewed spread-widening in Spain, where the Socialist Party intended to propose a motion of no confidence against Prime Minster Mariano Rajoy, with some members of the People's Party having been convicted of corruption. Nevertheless, this seemed much less frightening than the Italian question, where despite all, the spread has widened by nearly 50 bps. On the credit side, subordinated financial debt underperformed other asset classes (-2.5%) over the month, with government bond volatility focused entirely on this asset class. This has not been the case with high yield or investment grade bonds. Inflation-indexed bonds underperformed nominal bonds worldwide as these movements began to challenge the sustainability of growth forecasts. Finally, emerging markets remained volatile in May, as the strength of the USD triggered some underperformance for both currency and credit risks.
